medium · Subjective · Q-5D54E9

Explain how an increase in autonomous investment leads to a multiplied increase in equilibrium income.

Answer: An increase in autonomous investment initially raises the income of firms and workers producing investment goods. A part of this additional income is spent on consumption, creating further income for others, and the process continues in successive rounds. Thus, the total increase in income is greater than the initial increase in investment, with the multiplier given by k = 1/(1 − MPC) or k = 1/MPS.

Solution

The multiplier process occurs because one person's expenditure becomes another person's income. Since each round generates additional consumption expenditure, the final change in income exceeds the initial change in autonomous investment.
